Are you sure you aren't confusing the ground for the solenoid box? My Warn uses the same gauge cable for the motor ground, but uses a 10ga ground for the solenoid box.

On engos the selinoid box ground piggybacks off the winch motor ground so there is only one ground that goes to the battery

I would get rid of that terminal all together and go with something like this.

My engo has two grounds. The motor which leads to the battery and another for the solenoid which is a small 18ga that I hooked up under the grill. The motor ground is giving my Fitz. I cleaned up that terminal and got a nice new HD terminal for the positive and all seems good so far. We will see when I respool the cable with some load

So there's a total of 4 cables hooked up there. The two main ground and motor ground, the the alternator upgraded cable and the winch.

You main issue may be with your battery. The corroded terminal is causing you to have a bad connection. (causing arching and excess heat) If you have the same corrosion problems I had replace the battery and you will be good to go. My terminal was corroding like mad. Cleaned it, put a new wire in, ect. Nothing helped. Put a new battery in and has been fine for over a year. Must have been dissipating acid fumes. Worth a thought.

I have a warn, but all my wires are 2ga except + wire(I bought 2a from napa and it says 2ga but it is really 1/0ga). I did relocate my soliniod box under the hood and myy longest run is the + wire @ 84" no issues. As far as the wing nut terminals they are the isht! Mine I had the same corosion and over crowded terminals like you until I swiched. good luck!

Ya I did have an alternator problem which i have seemed to solved i hope, after everything I tried/fixed/ replaced it was a faulty breaker... Swapped it out and not an issue since.

As for the winch, there is a small ground that mounts to the body right under the grill (which had some chaffing on it that I fixed), and there is a large cable that runs from the winch to the (-) battery terminal. That is the one getting very hot.

If the body and frame aren't grounded to the engine all your ground to the grill will do is keep the winch from falling off if the bolts fail.
Besides the ground I ran from winch to battery I have grounding straps from bat to body and frame and from engine to frame. The straps are all braided tin coated copper! 3/4 inch wide.(a little overkill) With that setup I don't have to ground the KCs or radios other than right at the mount.
Proper frame grounding should mean you don't have to run any ground from the winch, it should be a positive equivelant of 2/0 copper with just the bolts that hold it to the frame.
